It has to be set on the "blue" setting, which is widescreen. I also had problems with the EyePet demo, though, and I have read about a lot of similar issues with that particular demo. We've had a fun time with it, mainly with Tumble. But we're having an issue with the way the EyeToy "sees" our living room. Even with all the lights on, it still "shows" it really dark. When my wife attempted to check out the EyePet demo she really couldn't play it as most of her movements (not the Move controller) would go undetected.
